Subscriber Acquisition Costs

Subscriber acquisition costs include hardware subsidies paid to radio manufacturers, distributors and automakers, including subsidies paid to automakers who include a satellite radio and a prepaid subscription to our service in the sale or lease price of a new vehicle; subsidies paid for chip sets and certain other components used in manufacturing radios; device royalties for certain radios; commissions paid to retailers and automakers as incentives to purchase, install and activate radios; product warranty obligations; provisions for inventory allowance; and compensation costs associated with stock-based awards granted in connection with certain distribution agreements. Subscriber acquisition costs do not include advertising, loyalty payments to distributors and dealers of radios and revenue share payments to automakers and retailers of radios.

Subsidies paid to radio manufacturers and automakers are expensed upon installation, shipment, receipt of product or activation. Commissions paid to retailers and automakers are expensed upon either the sale or activation of radios. Chip sets that are shipped to radio manufacturers and held on consignment are recorded as inventory and expensed as Subscriber acquisition costs when placed into production by radio manufacturers. Costs for chip sets not held on consignment are expensed as Subscriber acquisition costs when the chip sets are installed, shipped, received, or activated by a subscriber.

We record product warranty obligations in accordance with FIN No. 45, Guarantor’s Accounting and Disclosure Requirements for Guarantees, Including Indirect Guarantees of Indebtedness of Others, an interpretation of FASB Statements No. 5, 57, and 107 and rescission of FASB Interpretation No. 34. FIN No. 45 requires a guarantor to recognize, at the inception of a guarantee, a liability for the fair value of the obligation undertaken by issuing the guarantee. Products manufactured prior to April 2008 contained a warranty period of 12 months from the purchase date. Customers may exchange products directly to the retailer within 30 days of purchase. We recorded a liability for costs that we expect to incur under our warranty obligations when the product is shipped from the manufacturer. Factors affecting the warranty liability include the number of units sold and historical and anticipated rates of claims and costs per claim. We periodically assess the adequacy of our warranty liability based on changes in these factors.

           Three Months: For the three months ended September 30, 2007 and 2006, subscriber acquisition costs were $101,798 and $79,812, respectively, an increase of 28% or $21,986. Excluding stock-based compensation of $800 and ($1,051) for the three months ended September 30, 2007 and 2006, respectively, subscriber acquisition costs increased 25%, or $20,135, from $80,863 to $100,998. This increase was primarily attributable to higher total hardware and chipset subsidies driven by higher gross subscriber additions.
         
  Nine Months: For the nine months ended September 30, 2007 and 2006, subscriber acquisition costs were $307,580 and $329,418,

                 respectively, a decrease of 7% or $21,838. Excluding stock-based compensation of $2,687 and $30,748 for the nine months ended September 30, 2007 and 2006, respectively, subscriber acquisition costs increased 2%, or $6,223, from $298,670 to $304,893. This increase was primarily attributable to higher OEM hardware subsidies, offset by reduced manufacturing and chipset costs. Stock-based compensation decreased $28,061 primarily due to the timing of third parties achieving milestones and changes in the fair market value of such awards.  

          We expect total subscriber acquisition costs, excluding stock-based compensation expense, to fluctuate based on the number and mix of OEM gross subscriber additions, as well as the retail environment, offset by lower product costs. We intend to continue to offer subsidies, commissions and other incentives to acquire subscribers.

          Future expense associated with stock-based compensation is contingent upon a number of factors, including the number of stock-based awards granted, the price of our common stock, assumptions used in estimating the fair value of stock-based awards, estimates for forfeitures, vesting provisions and the timing as to when certain performance criteria are met, and could materially change.

    Three Months: For the three months ended June 30, 2007 and 2006, subscriber acquisition costs were $105,665 and $130,563, respectively, a decrease of 19% or $24,898. Excluding stock-based compensation of $7 and $21,900 for the three months ended June 30, 2007 and 2006, respectively, subscriber acquisition costs decreased 3%, or $3,005, from $108,663 to $105,658. This decrease of $3,005 was primarily attributable to lower aftermarket subsidies, offset by increased OEM hardware subsidies due to higher production volume. Stock-based compensation decreased $21,893 primarily due to the timing of third parties achieving milestones and changes in the fair market value of such awards.
                  
    Six Months: For the six months ended June 30, 2007 and 2006, subscriber acquisition costs were $205,782 and $249,606, respectively, a decrease of 18% or $43,824. Excluding stock-based compensation of $1,887 and $31,799 for the six months ended June 30, 2007 and 2006, respectively, subscriber acquisition costs decreased 6%, or $13,912, from $217,807 to $203,895. This decrease of $13,912 was primarily attributable to lower aftermarket subsidies, offset by increased OEM hardware subsidies due to higher production volume. Stock-based compensation decreased $29,912 primarily due to the timing of third parties achieving milestones and changes in the fair market value of such awards.

          We expect total subscriber acquisition costs, excluding stock-based compensation expense, to decrease as increases in our gross subscriber additions are offset by continuing declines in the costs of subsidized components of SIRIUS radios. We intend to continue to offer subsidies, commissions and other incentives to acquire subscribers.

This decrease of $10,907 was primarily attributable to lower commissions and decreased aftermarket subsidies, as we continued to reduce manufacturing and chip set costs, offset by increased OEM hardware subsidies due to higher production volume and provisions for inventory allowance. Stock-based compensation decreased $8,019 primarily due to the timing of third parties achieving milestones and changes in the fair market value of such awards.
